Even the best-maintained equipment will eventually need to be replaced. Equipment depreciation is one of the factors that help you determine whether it\u2019s more cost-effective to replace an asset or continue repairing it.<\/span><\/p>\n<p><i><span style=\"font-weight: 400;\">Say an asset costs you $11,000. Its useful life is estimated at five years. At the beginning of the 4th year, after using straight-line depreciation (we\u2019ll explain it later), the asset is now worth $5,000. It experiences a major breakdown and you need to shell out $5k to repair it. Is that worth it?<\/span><\/i><span style=\"font-weight: 400;\">\u00a0<\/span><\/p>\n<p><b>ED is helpful here because it provides you with the current value of your assets<\/b><span style=\"font-weight: 400;\">. When older assets break down, an allocation of funds for new ones might be a wiser move than spending money on repairs, especially if it\u2019s more money than the asset itself is worth at that time.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">All of that being said, the main purpose of depreciation lies in the field of taxes. You are typically eligible to write off (or \u201cdepreciate\u201d) part of the cost of assets over a period of time. Certain low-cost items (typically, with short lifespans) can be recorded as business expenses and are written off the same year as they were incurred. So which assets <\/span><i><span style=\"font-weight: 400;\">can be<\/span><\/i><span style=\"font-weight: 400;\"> depreciated?\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The IRS rules dictate which of your assets are depreciable. Calculating your equipment depreciation values can be a cakewalk if you know and understand the following factors:\u00a0<\/span><\/p>\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Cost Value: <\/b><span style=\"font-weight: 400;\">The cost value is the sum-total amount you paid while purchasing the asset. This includes taxes, transportation fees, installation and set-up fees, etc.\u00a0<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Useful Life (or Equipment Lifetime): <\/b><span style=\"font-weight: 400;\">This is an estimate of the number of years an asset is considered to be usable before its value has fully depreciated. An underground storage tank might last for 10-20 years, a forklift for 5-7 years, a conveyor belt 3-5 years, etc.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Salvage Value: <\/b><span style=\"font-weight: 400;\">Salvage value is the estimated amount you could sell your asset for if you were to sell it at the end of its <\/span><a href=\"https:\/\/limblecmms.com\/blog\/useful-life-of-asset\/\"><span style=\"font-weight: 400;\">useful life<\/span><\/a><span style=\"font-weight: 400;\">.\u00a0<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Book Value: <\/b><span style=\"font-weight: 400;\">Book value is given by the difference between the cost value of the item and the amount of annual depreciation multiplied by the age of the asset.<\/span><\/li>\n<\/ul>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter \" src=\"https:\/\/limblecmms.com\/wp-content\/uploads\/formula-for-calculating-book-value.webp\" width=\"499\" height=\"160\" \/><\/p>\n<p><b>Additional note:<\/b><span style=\"font-weight: 400;\"> The exact <\/span><a href=\"https:\/\/www.legalraasta.com\/blog\/depreciation-rate-plant-machinery\/\"><span style=\"font-weight: 400;\">depreciation rate differs<\/span><\/a><span style=\"font-weight: 400;\"> based on the type of asset you are using and the industry you are in. The point of setting up a depreciation schedule is to stay on top of the depreciation values you\u2019ve already deducted.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">While there are minor differences based on the depreciation methods you are using, a typical depreciation schedule will include similar details:<\/span><span style=\"font-weight: 400;\"><br \/>\n<\/span><\/p>\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Each row represents a year.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Book Value at Start <\/b><span style=\"font-weight: 400;\">denotes the book value of the asset at the start of each year before the deductions.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Depreciation <\/b><span style=\"font-weight: 400;\">registers the depreciation deduction (aka \u201cdepreciation expense\u201d).<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Book Value at End <\/b><span style=\"font-weight: 400;\">denotes the book value of the asset at the end of the respective year.<\/span><\/li>\n<\/ul>\n<p><span style=\"font-weight: 400;\">You can see all of those fields in action in the examples below.<\/span>[\/vc_column_text][\/vc_column][\/vc_row][vc_row kd_background_image_position=&#8221;vc_row-bg-position-top&#8221; css=&#8221;.vc_custom_1687440273251{margin-top: 40px !important;}&#8221; el_class=&#8221;limble-page-blog-width&#8221;][vc_column][vc_column_text]<\/p>\n<h2 id=\"feeding\">Common equipment depreciation methods<\/h2>\n<p><span style=\"font-weight: 400;\">It\u2019s time to put those equipment depreciation schedules to work. While we can evaluate equipment depreciation through different methods, we will focus on the three most commonly used ones.\u00a0<\/span><\/p>\n<h3><span style=\"font-weight: 400;\">Straight Line Depreciation<\/span><\/h3>\n<p><span style=\"font-weight: 400;\">Straight Line Depreciation is the simplest method for calculating depreciation expense. Here, the expense amount stays the same every year.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The formula to find depreciation value through the straight-line method is:<\/span><\/p>\n<p><b>Depreciation expense = (Cost \u2013 Salvage value) \/ Useful life<\/b><\/p>\n<p><span style=\"font-weight: 400;\">For example, let\u2019s say you buy a piece of equipment for $11 000 which has a useful life of 4 years. If its salvage value is $1000, the depreciation expense will be $2000 per year (based on the formula shown above).<\/span><\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter \" src=\"https:\/\/limblecmms.com\/wp-content\/uploads\/Straight-Line-Depreciation.webp\" width=\"500\" height=\"314\" \/><\/p>\n<h3><span style=\"font-weight: 400;\">Written Down Value method<\/span><\/h3>\n<p><span style=\"font-weight: 400;\">The Written Down Value method is an <\/span><i><span style=\"font-weight: 400;\">accelerated depreciation method. <\/span><\/i><span style=\"font-weight: 400;\">Simplified, it allows you to start with higher depreciation expenses in the early years and lower in the later years of the life of the asset.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">This method reflects the fact that most assets are much more productive in their early years compared to their later years. In other words, this implies the practical fact that assets lose more of their value in the first few years of use.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The formula to find depreciation value through the Written Down Value method is:<\/span><\/p>\n<p><b>Depreciation = (Cost of Asset \u2013 Salvage Value) * Rate of Depreciation in %<\/b><\/p>\n<p><span style=\"font-weight: 400;\">Like in the previous example, let\u2019s imagine you buy a piece of equipment for $11,000 which has a depreciation rate of 20%. If its salvage value is $1000, the depreciation expense will be $2000 for the first year (based on the formula shown above).<\/span><\/p>\n<p><span style=\"font-weight: 400;\">However, in the second year, the depreciation expense will be $1600 because in 2023 the asset will be worth $9000. And so on for each subsequent year.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Below you can see what the depreciation schedule would look like for the first 5 years.<\/span><\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter \" src=\"https:\/\/limblecmms.com\/wp-content\/uploads\/Written-Down-Value-method.webp\" width=\"500\" height=\"314\" \/><\/p>\n<h3><span style=\"font-weight: 400;\">Units of Production method<\/span><\/h3>\n<p><span style=\"font-weight: 400;\">The Units of Production Depreciation method calculates the amount of depreciation based on asset productivity. While you can use this method for internal bookkeeping, <\/span><b>it isn\u2019t suitable for taxes<\/b><span style=\"font-weight: 400;\">.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The formula to find depreciation value through the Units of Production Depreciation method is:<\/span><\/p>\n<p><b>Depreciation = [(cost value \u2013 salvage value) \/ units produced in useful life] x number of units produced in the year<\/b><\/p>\n<p><span style=\"font-weight: 400;\">Consider the cost of the asset being $11,000, with an estimated total unit production of 150,000 throughout its useful life and a $1,000 salvage value. If the asset produced 30,000 units in its first year of working, the depreciation expense for that year is evaluated as follows:<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Depreciation expense =\u00a0 [(11,000 \u2013 1,000)\/150,000] x 30,000<\/span><\/p>\n<p><span style=\"font-weight: 400;\">This gives us the value of year depreciation for the first year as $2000.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The depreciated value becomes the \u201cBook Value at Start\u201d for the next year \u2013 and the process repeats (in this case, we estimated that the asset will produce 30,000 units every year).<\/span><\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter \" src=\"https:\/\/limblecmms.com\/wp-content\/uploads\/Units-of-Production-method.webp\" width=\"500\" height=\"320\" \/><\/p>\n<p><span style=\"font-weight: 400;\">This method is particularly useful for businesses who want to track the depreciation of their asset at a certain value of units produced.<\/span><\/p>\n<h3><span style=\"font-weight: 400;\">There are other depreciation methods out there<\/span><\/h3>\n<p><span style=\"font-weight: 400;\">Some other notable<\/span><a href=\"https:\/\/quickbooks.intuit.com\/in\/resources\/accounting\/depreciation-methods\/#Depreciation_Methods\"><span style=\"font-weight: 400;\"> methods for depreciating fixed assets<\/span><\/a><span style=\"font-weight: 400;\"> include:<\/span><span style=\"font-weight: 400;\"><br \/>\n<\/span><\/p>\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Sum of Years\u2019 Digits method<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Sinking Fund method<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Annuity method<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Insurance Policy method<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Discounted Cash Flow method<\/span><\/li>\n<\/ul>\n<p><span style=\"font-weight: 400;\">The differences between all of these methods come down to their use of factors that determine the depreciation, and the relevance the methods hold in accounting circles. Regardless, all of them serve the same purpose and are reliable for bookkeeping.<\/span>[\/vc_column_text][\/vc_column][\/vc_row][vc_row kd_background_image_position=&#8221;vc_row-bg-position-top&#8221; css=&#8221;.vc_custom_1687440273251{margin-top: 40px !important;}&#8221; el_class=&#8221;limble-page-blog-width&#8221;][vc_column][vc_column_text]<\/p>\n<h2 id=\"intersection\">The intersection between depreciation and asset management<\/h2>\n<p><span style=\"font-weight: 400;\">As we already mentioned, ED plays a supporting role in <\/span><a href=\"https:\/\/limblecmms.com\/maintenance-definitions\/asset-lifecycle-management\/\"><span style=\"font-weight: 400;\">Asset Lifecycle Management<\/span><\/a><span style=\"font-weight: 400;\">. Asset nearing the end of its useful life can no longer provide a depreciation write-off. You may be better off replacing the machine to start a new depreciation cycle rather than investing in the older model.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">But that is just one part of the story. <\/span><b>The other part is the need to keep your maintenance and finance teams on the same page<\/b><span style=\"font-weight: 400;\">.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Minor repairs can be deducted right away, while major repairs and upgrades of <\/span><a href=\"https:\/\/limblecmms.com\/maintenance-definitions\/fixed-asset-management\/\"><span style=\"font-weight: 400;\">fixed assets<\/span><\/a><span style=\"font-weight: 400;\"> will be depreciated over time. Both teams, at any time, should have access to the information on when such actions were performed and what was the incurred cost.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Having one value in an Excel spreadsheet, another value in your EAM software, and a third value in your bookkeeping software can quickly create a mess and lead to decisions based on incorrect and outdated information.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">There is a better way.
